The Basics: UAE Corporate Tax and Free Zone Entities 

Under the UAE Federal Decree-Law No. 47 of 2022, corporate tax applies at: 

  • 9% on taxable income exceeding AED 375,000 
  • 0% below that threshold

However, many free zone companies can continue to benefit from a 0% tax rate on qualifying income — if they meet the conditions set out in Ministerial Decision No. 139 265 of 2023 read with Cabinet Decision 100 of 2023 and related decisions.

What Counts as ‘Qualifying Income’? 

The legislation defines qualifying income mainly as: 

  • Transactions with other free zone persons (excluding non-qualifying activities like regulated banking) 
  • Activities including manufacturing, trading, warehousing, logistics, Reinsurance, Fund management, etc  
  • Income from selling goods to non-free zone persons where those goods are physically moved from a designated zone 
  • Certain “passive income” from mainland entities (like dividends, royalties, and capital gains) 

 

Important: Non-qualifying income (e.g., income from mainland UAE customers for most services) is typically subject to the standard 9% rate. 

Tax Conditions

Meeting the Conditions: More Than Just Location 

To benefit from the 0% rate, your business must cumulatively qualify the following conditions: 

  • Maintain adequate economic substance in the free zone (real staff, operations, expenses) 
  • Prepare audited financial statements annually 
  • Not elect to be taxed at the standard rate 
  • Should undertake transactions with Related Party/ Connected Persons at Arms-Length 
  • Avoid earning significant too much non-qualifying income (subject to de minimis thresholds) 

Failing any condition could mean your entire income becomes taxable at 9%. 

Special Cases and Common Misconceptions 

  • Service businesses: If you provide services directly to UAE mainland clients (without mediation through another free zone entity), that income is generally taxable. 
  • Holding companies: May still qualify for 0% tax on dividends and capital gains, but must meet substance rules. 
  • Mixed activities: Companies engaged in both qualifying and non-qualifying activities must segregate accounting. 
  • If free zone conditions are not met for year 1, then for next 4 consecutive years, the benefit shall not be available. 

Clarifying Tax Misconceptions

Compliance Deadlines You Can’t Miss 

For financial years starting on or after 1 June 2023: 

  • Corporate tax registration is mandatory for all free zone entities, regardless of tax rate 
  • First tax returns will typically be due nine months after the end of the financial year 
  • Audited financial statements are required to support claims for 0% taxation
